Look at the NAudioDemo app source code that comes with NAudio. This shows you exactly how to do that.

For another example, look at voicerecorder.codeplex.com which is also built using NAudio

If you are able to download and run the source-code from Visual Studio, then we can find out what is causing the error.

OK, this depends on your soundcard. You need a soundcard that supports a "what you hear" option. Have a look at the Record properties of the Windows mixer.  It can be done in WASAPI with loopback recording, although NAudio support for this is limited at the moment. See this article for more info:
